How Policy Loans Work: Tax-Free Access to Your Cash Value
Policy loans let you access life insurance cash value tax-free without credit checks. Learn the mechanics, interest rates, and repayment strategies.
What a policy loan is
A policy loan lets the owner of a cash-value life insurance policy borrow against the policy’s accumulated value. The insurance company uses the cash value as collateral, so the loan process usually does not look like a bank loan or credit-card application.
When structured and managed correctly, policy loans are generally not treated as taxable income. That tax treatment is one reason cash-value policies are used in liquidity and infinite-banking strategies.
Why loans can be tax-free
A loan is not the same thing as income. You are borrowing against collateral inside the policy. As long as the policy remains in force and is not overfunded into a modified endowment contract unexpectedly, the loan can often be accessed without current income tax.
The phrase “tax-free” must be handled carefully. If the policy lapses with outstanding loans, or if the design violates tax rules, there can be tax consequences. This is why policy design and ongoing review matter.
What borrowers use policy loans for
Policy loans may be used for real estate reserves, business capital, emergencies, education, debt restructuring, vehicles, or opportunity funding. The insurance company generally does not require the same use-of-funds approval a bank would.
That freedom requires discipline. Interest accrues, the death benefit can be reduced by outstanding loans, and careless borrowing can damage the long-term policy.
The review that should happen first
Before using policy loans, review premium funding, current cash value, loan interest method, crediting assumptions, surrender charges, and how the loan affects the death benefit. A good policy loan strategy starts before the first loan is taken.
First Freedom Life helps clients understand whether policy loans are appropriate and whether the policy is built for liquidity, protection, or both.
